  1. Penny stocks face high volatility and low liquidity issues.
  2. Upper circuits don't guarantee strong company fundamentals.
  3. Beware of lower circuit traps and market speculation.

Stocks priced below Rs 5, Rs 8, or Rs 10 often attract retail investors as their low prices allow investors to purchase a large number of shares with minimal capital, offering the potential for exponential returns if the stock rallies. However, investing in such stocks comes with significant risk. A low-priced stock does not automatically make a company a good bargain. Further, if you might be attracted to consistent upper circuits, it does not guarantee strong financial strength.

What Behind Volatility In Penny Stocks

1. Low Liquidity and Price Volatility

Penny stocks usually have a limited buyer and seller pool, showing low trading volumes compared to shares of larger companies. With fewer active buyers and sellers, even minor trade orders can trigger unprecedented price swings. At the same time, a modest selling pressure can lead to severe downturns.

Because of this low liquidity and their lower per-unit share prices, a move of just 10 to 20 paise can result in a dramatic percentage change.  Furthermore, low volume can make it difficult to exit your positions, as finding a buyer at the desired price is not always guaranteed.

2. Upper Circuits Do Not Guarantee Better Results In Future

If you be an sarch of a low-priced stock, then repeated upper circuits often send a sense of Fear Of Missing Out (FOMO). However, you need to know they are not definitive proof of solid fundamentals, profitability, or sustainable business growth.

Temporary demand spikes or any development can trigger these circuits. Relying solely on price limits to judge a company's quality presents considerable investment risk.

3. Lower Circuit Traps

The primary concern in buying penny stocks is when they begin a prolonged lower circuit amid unexpected selling pressure. In such situations, the stocks trigger the daily lower floor limit with no active buyers available. It becomes difficult for investors to execute exit orders.

It was often seen that a lower circuit lock-in scenario can extend over multiple trading sessions in penny stocks.

4. Penny Stocks Are Vulnerable To Rumours And Market Speculation

Micro-cap and penny stocks are highly sensitive to market rumours, social media chatter, and messaging channel tips. Unverified reports regarding new orders, acquisitions, or funding rounds can cause speculative buying frenzies that inflate stock prices artificially.

On the other hand, negative news or sudden sell-offs by early promoters can trigger rapid price collapses. \Making investment decisions based on third-party tips or online buzz significantly heightens financial risk.

5. Consider Fundamentals Over Price Tag

A price of Rs 5, Rs 8 or Rs 10 does not define the real value of the stock; the true market valuation depends on foundational business metrics, including market capitalisation, revenue trends, profit margins, debt burdens, and long-term earnings potential.

Before going for penny stocks, investors should thoroughly review financial statements, promoter holdings, liquidity trends, and regulatory disclosures.
